It shatters the illusion. It's why I prefer stuff like the fire giant king (that doesn't interact with you at all) to 'cinematic' stuff like the gibberling dungeon finale.
Emulating any kind of interaction fails utterly because, while they talk to you, you can never talk back, and they keep saying/doing the same things so much its impossible to see them as anything but robots. That 'shred' of interaction makes them that much more disruptive to actual interaction with other people, which is why I think the courtyard is always devoid of actual people and anyone that goes there to chill tends to do it in the area with only one obnoxious npc (the stage).
